Portfolio Optimization Software For Fund Of Funds

Portfolio optimization is a powerful technique for enhancing the performance of fund of funds and multi-asset portfolios. However, it is often overlooked by portfolio managers due to practical and theoretical challenges limiting its application. Many portfolio analytics vendors provide traditional models based on the mean-variance optimization, the Markowitz framework from the 1950s, which measures risk as volatility and reduces dependence to a single covariance matrix. Hedge fund returns violate both assumptions: they are skewed and fat-tailed, and correlations tend to rise exactly when a drawdown hits. Variance also penalizes upside and downside equally, so a portfolio that is efficient on volatility can still carry the tail loss it was meant to avoid.

Recognizing these limitations, ABC Quant developed an advanced optimization platform that allows the use of virtually any risk statistic as an objective function or constraint. This includes VaR-based measures, the Omega function, drawdowns, fund correlations, market neutrality, and more. The same model also accepts constraints that are not weight bounds: factor sensitivities, liquidity, strategy exposure, stress-test results from the Risk Shell database, RiskMetrics holdings-based stress data, and user-defined metrics.

In 2004, ABC Quant introduced the industry's first hedge fund of funds optimization system powered by the genetic optimization algorithms and capable of resolving complex non-convex multi-extreme optimization tasks. Today, the Risk Shell optimization engine solves large scale non-convex, multi-extreme problems typical for alternative investments, hedge fund of funds and multi-asset portfolios.

Risk Shell Optimization Features

Solvers

LP, NLP, quadratic, convex and non-convex. Differential evolution is used where the objective has more than one extreme. A quadratic solver remains available when the problem is mean-variance.

Objective functions

CVaR, Omega, maximum drawdown, conditional drawdown, average drawdown, volatility, and a user-defined statistic. The objective is chosen for the book, not fixed as variance.

Constraints

Weights, macro factor sensitivities, stress-test results, liquidity, strategy exposure and user-defined fields in one model. A weight bound is not the only limit the solve can hold.

Optimization backtesting

Rerun a model and its settings through history before it is used as a policy. Batch mode compares several trials — objectives, constraints, rebalance rules — in one pass.

Background optimization

Large universes, typically several hundred instruments, run in the background. Real-time mode remains available for a smaller set where the solve finishes in the session.

Rebalancing costs

Transaction costs enter the optimization settings. The solve can prefer an allocation that improves the objective without a full turnover of the book.

FoF Manager synchronization

The optimized weights pass to FoF Manager shadow accounting. Target allocations become the subscriptions and redemptions required to reach them.

Market-neutral portfolio builder

A book built to factor-exposure constraints, not to matched long and short notional. Neutrality is a condition of the solve.

Traditional vs. Risk Shell Optimization

CONVENTIONAL MODEL

Traditional Optimization

Mean-variance allocation on a quadratic solver. Built for normal return distributions and weight bounds.

Return distribution
Normal or elliptical. Not the monthly series of a hedge fund or a multi-asset book.
Risk measure
Standard deviation. Symmetrical, so the left tail is not identified.
Objective
Mean versus variance. One convex extreme.
Constraints
Weights. An allocation can be optimal on variance and still carry an unconstrained macro exposure.
Factor exposure
Not a constraint. Market neutrality is checked after the solve, if at all.
Liquidity
Not in the model. Illiquid hedge-fund terms are applied by hand.
Mandate limits
Strategy, manager rank and geo exposure are outside the optimization.
Stress tests
Not a constraint. Event loss is a report on the finished book.
RESULT

A variance-minimizing set of weights that can breach factor, liquidity, mandate and event limits the book is required to hold.

RISK SHELL MODEL

Risk Shell Optimization

Non-normal objectives and the constraints an alternative book actually has, in one solve.

Return distribution
No normality assumption. Built for hedge funds and multi-asset portfolios.
Risk measure
Tail and path measures: CVaR, maximum drawdown, conditional drawdown, lower partial moments, Omega.
Objective
The chosen statistic. Differential evolution where the objective is non-convex.
Constraints
Weights plus factor exposure, liquidity, mandate limits and stress results.
Factor exposure
Beta constraints on market and macro factors. The basis of a market-neutral book.
Liquidity
Liquidity profile and redemption terms as constraints, so the weights remain fundable.
Mandate limits
Strategy, manager ranking, geo exposure and other user-defined fields in the same model.
Stress tests
Optional. Event results from the Risk Shell stress-test database, and RiskMetrics holdings-based stress output, as constraints.
RESULT

An allocation optimized on a tail or path measure and already inside the factor, liquidity, mandate and event bounds.
